Heather Lagenkamp's whole world slowly changes into that of Nancy from the Elm Street films. She follows her son into Freddy's world where after a battle she finally defeats him. At the end she reads Wes Craven's script for his new film, and it is indeed all the events she has just went through. Craven has signed the script "thanks for playing nancy one last time".

Answer: In the beginning he is just Robert Englund, but as the film goes on, the characters start becoming who they were in Nightmare 1, so he begins to become Freddy, and goes away so he doesn't harm anyone. The demon that looks like Freddy isn't Freddy, just a demon who takes the shape of the character Freddy.
